Why home insurance is based on rebuild cost, not market value

Insuring to market value usually means paying for land you cannot claim on. The opposite mistake is worse: most policies penalise under-insurance.

Most homeowners insure their house for roughly what they paid for it, or what it is currently worth on the market. Both are usually the wrong number. Home insurance covers the cost to rebuild, and that figure can be materially higher or lower than market value.

Why market value is the wrong anchor

Market value is what a buyer will pay for the house and the land under it. Insurance does not cover land — land cannot burn down. In expensive coastal or urban markets, land can be the majority of the property's value, which means insuring to market value can leave you significantly over-insured, paying premium on coverage you cannot claim.

The reverse also happens. In markets where land is cheap but construction costs are high, or where rebuild costs have risen sharply, market value can understate rebuild cost. Being under-insured is the more dangerous error: most policies include a coinsurance or "insurance-to-value" clause that reduces payouts proportionally if you are under-insured.

What rebuild cost actually includes

Rebuild cost is what it would take to reconstruct the home to the same standard, at current local prices. It typically includes:

  • Materials and labour at today's prices, not the price when you bought
  • Demolition and debris removal of the damaged structure
  • Architect and permit fees, which are commonly required to rebuild
  • Upgrades required by current building codes (often added as an endorsement)
  • Professional fees and, in some policies, the cost of temporary accommodation during the rebuild

Why the number keeps moving

Construction costs move independently of house prices. When lumber, labour or concrete costs rise quickly, rebuild costs rise even if the housing market is flat. Insurers respond by raising the dwelling coverage limit at renewal, which raises the premium. Homeowners often read that increase as the insurer being greedy; it is usually the replacement-cost estimate being updated.

How to sanity-check your coverage

  • Check the dwelling limit, not the market value. It appears on the declarations page, separate from the "market value" of the property.
  • Ask for the replacement-cost worksheet. Insurers use a cost-estimating tool; you are entitled to see the assumptions, especially square footage and finish grade.
  • Check whether ordinance or law coverage is included. Rebuilding to current code can add substantially to cost, and standard policies often cap it.
  • Flood is not included. In most US policies, flood damage requires a separate policy. This is the single most common coverage gap.

What this article cannot tell you

We cannot estimate your rebuild cost without local construction data. Our home insurance estimator will show you roughly what a given rebuild cost translates to in annual premium, using published average rate levels — but the rebuild cost itself has to come from a local contractor or the insurer's replacement-cost tool.
