Refinance break-even: when lowering the payment raises the cost

Three numbers to compare instead of one, and why a five-year term extension can undo a two-point rate cut.

Refinancing is usually sold on the monthly payment. "Cut your payment by $300 a month" is a compelling line. It is also an incomplete one, because a refinance has a cost and the term matters more than most people expect.

The break-even calculation

The simplest useful number is break-even:

Break-even (months) = closing costs ÷ monthly saving

If closing costs are $4,500 and you save $150 a month, you break even in 30 months. If you sell or refinance again before that point, you have lost money on the transaction.

This is why the first question to ask is not "what rate can I get" but "how long will I stay in this loan". If the answer is under three years, a refinance with meaningful closing costs is rarely worth it unless the rate reduction is very large.

The trap: lowering the payment while raising the total

A refinance can reduce your monthly payment in two separate ways: a lower rate, or a longer term. The second one is not savings — it is spreading the same debt over more years.

Take a $300,000 balance at 7.5% with 25 years remaining. Refinancing to 6.0% over 30 years lowers the payment noticeably. But the new loan runs five years longer, so the total interest paid over the life of the loan can be higher than if you had never refinanced. The payment fell; the cost rose.

To avoid this, compare three numbers, not one:

  • Monthly payment — what the marketing talks about
  • Total remaining cost — payment × remaining months + closing costs, for both the old and new loan
  • Break-even month — how long until the closing costs are recovered

Refinancing to a shorter term

The opposite move — refinancing from 30 years to 15 — usually raises the monthly payment and lowers total interest. That is a genuine trade: you buy a lower total cost with higher monthly cash commitment. Whether it is right depends on your cash flow, not on the rate alone.

When a refinance is clearly worth considering

  • Rates have fallen enough that the saving clears closing costs well within your expected holding period
  • You are removing mortgage insurance because your loan-to-value has dropped
  • You are switching from an adjustable rate to a fixed rate and value the certainty
  • You are consolidating higher-interest debt — though be careful, since this converts unsecured debt into debt secured against your home

What this article cannot tell you

Whether rates will move, and what you personally qualify for. Our refinance break-even calculator runs the arithmetic on your numbers, including the total-cost comparison. The decision still depends on how long you plan to stay.
